On the this webpage (9 February 2002 speech by Mayor Bernardo Berger Fett) it is said:
El año 1554 con la obtención de nuestro escudo de armas, cuando se describe ya un auténtico retrato de su proyecto de ciudad: "Un río y una ciudad de plata que esté asentada sobre el mismo río 'dice' y encima de la torre de la misma ciudad una bandera blanca con una cruz roja," desde siempre la bandera de Valdivia.

These arms are definetely those of the city (and not of the province), officially the arms of I. communalidad de Valdivia, as implied in the text and filename of http://www.munivaldivia.cl/fotos/portada/logomuni2.gif.
