This paper presents a method of managing interest rate portfolios with constrained sensitivities.The problem is formulated as a stochastic control portfolio optimization problem. The method is general enough so that it can applied equally well to trading and to risk managemnet level in a systematic way.The constraints imposed on the portfolio sensitivities (greeks) must be met at all times so that optimal positions do not contribute to unwanted risks. The method is dynamic by its nature and it can be used in a bottom up way so that additional VAR or CVAR constraints can be imposed as well.
An Explicit Solution for a Portfolio Selection Problem with Stochastic Volatility

In this paper, we revisit the optimal consumption and portfolio selection problem for an investor who has access to a risk-free asset (e.g. bank account) with constant return and a risky asset (e.g. stocks) with constant expected return and stochastic volatility. The main contribution of this study is twofold. Our first objective is to provide an explicit solution for dynamic portfolio choice problems, when the volatility of the risky asset returns is driven by the Ornstein-Uhlenbeck process, for an investor with a constant relative risk aversion (CRRA). The second objective is to carry out some numerical experiments using the derived solution in order to analyze the sensitivity of the optimal weight and consumption with respect to some parameters of the model, including the expected return on risky asset, the aversion risk of the investor, the mean-reverting speed, the long-term mean of the process and the diffusion coefficient of the stochastic factor of the standard Brownian motion.
Risk Aversion and Optimal Portfolio Policies in Partial and General Equilibrium Economies

In this article, we show how to analyze analytically the equilibrium policies and prices in an economy with a stochastic investment opportunity set and incomplete financial markets, when agents have power utility over both intermediate consumption and terminal wealth, and face portfolio constraints. The exact local comparative statics and approximate but analytical expression for the portfolio policy and asset prices are obtained by developing a method based on perturbation analysis to expand around the solution for an investor with log utility. We then use this method to study a general equilibrium exchange economy with multiple agents who differ in their degree of risk aversion and face borrowing constraints. We characterize explicitly the consumption and portfolio policies and also the properties of asset returns. We find that the volatility of stock returns increases with the cross-sectional dispersion of risk aversion, with the cross-sectional dispersion in portfolio holdings, and with the relaxation of the constraint on borrowing. Moreover, tightening the borrowing constraint lowers the riskfree interest rate and raises the equity premium in equilibrium.

An Optimal Control Formulation of Portfolio Selection Problem with Bullet Transaction Cost

This paper formulates a consumption and investment decision problem for an individual who has available a riskless asset paying fixed interest rate and a risky asset driven by Brownian mo- tion price fluctuations. The individual is supposed to observe his or her current wealth only, when making transactions, that trans- actions incur costs, and that decisions to transact can be made at any time based on all current information. The transactions costs is fixed for every transaction, regardless of amount trans- acted. In addition, the investor is charged a fixed fraction of total wealth as management fee. The investor’s objective is to max- imize the expected utility of consumption over a given horizon. The problem faced by the investor is formulated into a stochastic discrete-continuous-time control problem.
Risk Management of Interest Rate Derivative Portfolios: A Stochastic Control Approach

In this paper we formulate the Risk Management Control problem in the interest rate area as a constrained stochastic portfolio optimization problem. The utility that we use can be any continuous function and based on the viscosity theory, the unique solution of the problem is guaranteed. The numerical approximation scheme is presented and applied using a single factor interest rate model. It is shown how the whole methodology works in practice, with the implementation of the algorithm for a specific interest rate portfolio. The recent financial crisis showed that risk management of derivatives portfolios especially in the interest rate market is crucial for the stability of the financial system. Modern Value at Risk (VAR) and Conditional Value at Risk (CVAR) techniques, although very useful and easy to understand, fail to grasp the need for on-line controlling and monitoring of derivatives portfolio. The portfolios should be designed in a way that risk and return be quantified and controlled in every possible state of the world. We hope that this methodology contributes towards this direction.

The dynamic portfolio selection problem with fixed and/or proportional transaction costs is studied. The portfolio consists of a risk-free asset, and a risky asset whose price dynamics is governed by geometric Brownian motion. The objective is to find the amounts invested in the risk-free and risky assets that maximize the expected value of the discounted utility of terminal wealth. The dynamic optimization problem is formulated as a non-singular stochastic optimal control problem. Numerical results are presented for buy and sell/no transaction interfaces, and buy and sell targets, that characterize the optimal policies of a constant relative risk aversion investor.
